Works the same was as putting an image in a post though, most likely, there are additional limitations on size.
 
OK, got it to work. Follow these steps:

User Control Panel
Edit signature
Scroll down till you see "Upload Signature Picture"
Upload a picture via instructions
You will see a pic of your sig image, and to the right of it will be a button labeled "Insert Signature Picture"
Once inserted, move the tags if needed to fit around text.

After more playing, there seems to be a maximum size(that Hugh needs to make bigger). Anything bigger than that it reduces down in size. For example, the image in my sig, actual size:
